AAOI's revenue mix has shifted sharply. Data center revenue represented 64.9% of revenue in 2023 and 59.6% in 2024 before falling to 43.0% in 2025. CATV moved in the opposite direction, rising from 27.5% in 2023 to 53.9% in 2025. Q2 2026 reversed the mix again, with data center products accounting for 56% of quarterly revenue and CATV contributing 42%.

Business Segment Deep Dive

Data center is now the faster-growing segment. Q2 2026 data center revenue reached $107.7M, up 140.4% year over year and 32.3% sequentially. The quarter included $48.4M of 400G revenue, representing 45.0% of data center sales, and $12.8M of 800G revenue, representing 11.9% of the data center total.

The data center product mix remains transitional. In Q2, 100G products represented 38.3% of data center revenue, 200G and 400G products represented 45.0%, 800G products represented 11.9%, and 10G and 40G products represented 4.4%. Management expects 100G revenue to decline in Q3 because a customer cannot source enough 100G switches, with the weakness tied to a memory shortage.

CATV delivered record Q2 revenue of $80.6M, up 43.8% year over year and 20.6% sequentially. The business shipped significant volumes of 1.8 GHz amplifiers to its largest CATV customer and continued to gain traction with newer multiple-system operator customers. Management guided Q3 CATV revenue to $100M to $110M and continues to expect more than $325M of annual CATV revenue.

Telecom, FTTH and other products remain small. They represented about 2% of Q2 2026 revenue, while telecom revenue was $13.7M, or 3.0% of 2025 revenue. The two-segment structure gives AAOI a useful source of diversification, but CATV and data center still generated about 98% of Q2 revenue.

Flagship Product Analysis

The flagship growth products are 800G and 1.6T optical transceivers. AAOI reported that 800G revenue increased more than 10 times year over year in Q2 and more than doubled sequentially. Management expects 800G revenue to grow nearly five times in Q3, although the ramp remains limited by manufacturing capacity and component supply.

AAOI began delivering new 800G orders to a long-term hyperscale customer in Q2. The company expects that customer's 1.6T product to complete qualification within weeks of the August 6 earnings call, followed by initial 1.6T shipments later in the quarter. Management expects that customer to become a greater-than-10% customer in Q3.

The 1.6T opportunity is significant but still execution-dependent. Management projects that by mid-2027, monthly data center transceiver revenue could reach approximately $90M from 100G and 400G, $217M from 800G and $164M from 1.6T, for a combined total of about $471M per month. These are company projections, not current revenue.

AAOI is also developing external laser source pluggable products for co-packaged optics. Current production is limited, with management targeting approximately 400,000 pieces per month in 2028. That product line adds long-term optionality, but the nearer-term earnings case depends primarily on 800G, 1.6T and CATV amplifiers.

Innovation & Competitive Advantage

AAOI's advantage is based on vertical integration, domestic manufacturing and production flexibility rather than software-like network effects. The company manufactures lasers internally and operates across optical components, modules and complete equipment. Management says this structure improves control over quality, product development and supply.

The same automated manufacturing architecture can support both 800G and 1.6T products, with different final testing for 1.6T. This lets AAOI shift production between speed generations without rebuilding the entire process. Management says the architecture also supports future high-speed products with limited incremental investment.

The U.S. footprint is an additional differentiator. AAOI expects its Texas operations to become the largest U.S. production capacity focused on AI data center transceivers once expansion is complete. The company's in-house lasers and proprietary production machinery also reduce dependence on some external equipment bottlenecks.

The moat remains conditional. AAOI operates in a fast-moving market that includes Coherent (COHR), Eoptolink, InnoLight, Lumentum (LITE), Source Photonics, Intel (INTC), Molex and Sumitomo Electric. Larger competitors possess greater financial resources, so AAOI must maintain performance, price and qualification advantages while expanding capacity.

Operations & Supply Chain

Capacity is the central operating constraint. Total manufacturing capacity approached 200,000 units per month in Q2, up from nearly 100,000 units per month of 800G and 1.6T capacity at the end of Q1. AAOI targets more than 650,000 800G and 1.6T units per month by the end of 2026 and more than 930,000 units per month by the end of 2027.

The Texas footprint has expanded to more than 1.6 million square feet across the greater Houston area. A 210,000-square-foot facility near headquarters is dedicated to 800G and 1.6T transceivers, with initial production targeted for late Q3. Facilities in Pearland and Houston are expected to come online in early 2027.

Capital intensity is extreme. The Q2 cash flow statement showed $276.9M of capital expenditures and negative free cash flow of $265.3M. Management separately reported $565.5M of capital investments, including $280.0M of equipment prepayments. The differing figures reflect the distinction between cash flow capital expenditures and the broader investment figure described by management.

Inventory rose to $278.8M at June 30, 2026, from $206.2M at the end of Q1 as AAOI built raw materials for near-term production. The 2025 10-K recorded $9.7M of excess and obsolete inventory reserves and $9.4M of direct inventory write-offs. High inventory supports the ramp, but it also increases the cost of a demand or product-mix reversal.

Market Analysis

AAOI is positioned in two distinct markets. The first is AI data center optics, where higher network speeds are required to move training and inference traffic. McKinsey identifies 800G, 1.6T and higher-speed transceivers as important parts of the data center networking roadmap. AAOI's Q2 data center growth and 800G ramp directly align with that product cycle.

The second market is broadband and cable infrastructure. DOCSIS 4.0 upgrades require new network equipment, including higher-frequency amplifiers and distributed access products. Mediacom selected AAOI as a primary vendor for DOCSIS 4.0 upgrades, giving the company a concrete customer reference in this market.

Mordor Intelligence estimates the broader telecom equipment market at $695.7B in 2026 and projects a 6.3% compound annual growth rate from 2026 through 2031. The broader market includes categories beyond AAOI's focus. The more relevant growth pocket is high-speed optical interconnect, where AAOI is increasing exposure through 800G, 1.6T and co-packaged optics.

Market growth does not remove pricing risk. The 2025 10-K states that competition depends on price, product breadth, reliability, manufacturing efficiency and development speed. AAOI's 27.7% GAAP gross margin in Q2, down from 30.3% a year earlier, shows that rapid growth can arrive with unfavorable mix and utilization effects.

Customer Profile

Customer concentration is one of AAOI's most material risks. The top 10 customers represented 99% of Q2 2026 revenue. One CATV customer contributed 42% of total revenue, while two data center customers contributed 26% and 24%, respectively.

The 2025 customer profile was similarly concentrated. Digicomm represented 53.1% of annual revenue and Microsoft (MSFT) represented 28.8%. In 2025, the top 10 customers accounted for 96.6% of revenue. These relationships demonstrate strong design and purchasing traction, but they also leave revenue exposed to order timing and customer-specific product decisions.

AAOI relies heavily on purchase orders rather than long-term contracts. That structure allows customers to scale orders quickly, as seen in the Q2 data center ramp, but it also means quarterly revenue can change rapidly. The Q3 decline expected in 100G products illustrates how a component shortage at one customer can affect AAOI's reported mix.

Competitive Landscape

AAOI's competitive set differs by end market. In data center transceivers, the company identifies Coherent (COHR), Eoptolink, InnoLight, Lumentum (LITE), Source Photonics and Intel (INTC) among its competitors. In CATV and broadband equipment, the relevant group includes Coherent, Lumentum, Foxconn Interconnect Technology, Mitsubishi and Sumitomo Electric.

AAOI's strongest competitive arguments are its in-house lasers, U.S. manufacturing and ability to use the same production line for 800G and 1.6T. These advantages matter most when customers value supply assurance and domestic production. Management stated that AAOI's U.S. presence has become a major part of its customer appeal.

The weakness is financial scale. AAOI reported a $38.2M net loss in 2025, negative operating cash flow of $174.4M and negative free cash flow of $353.6M. Competitors with larger balance sheets can sustain larger product-development and capacity programs, increasing the importance of AAOI's execution during the current product transition.

Macro & Geopolitical Landscape

Inflation remains an operating consideration. The 2025 10-K reported U.S. inflation of 2.7% in 2025, compared with 2.9% in 2024, and Taiwan inflation of about 1.7%, compared with 2.1%. AAOI specifically cited shipping costs, labor rates and raw material costs as pressure points.

AAOI also faces cross-border currency exposure. In 2025, 21.7% of operating expenses were denominated in RMB and 17.8% in New Taiwan dollars, while 0.7% of revenue was denominated in RMB. A 1% increase in the RMB and New Taiwan dollar against the U.S. dollar would have increased operating expenses by approximately $0.8M based on the 10-K sensitivity.

Trade policy is both a risk and a potential advantage. Direct tariffs reduced Q2 income by $1.9M, while AAOI received an approximately $5.7M refund after the overturn of IEPA tariffs. Management also discussed possible U.S. restrictions on imported transceivers and said domestic manufacturing had increased customer interest. The policy effect therefore cuts in both directions, depending on the final rules and the geographic source of competing products.
